We believe that the sell off in corporate credit markets has further to go particularly in the lower quality end of the market. Although default rates remain low, there are signs that credit fundamentals are starting to turn as companies releverage. Indeed, the high level of low quality issuance seen earlier this year suggests that default rates may pickup more than previously estimated.
Clearly credit markets have underperformed recently, however, HY spreads remain well below long term means of 500bp in the US and 600bp in the Euro area. In addition the yield pickup between high and low quality credit remains historically low. According to Merrill Lynch indices, the yield spread between US HY bonds and AA bonds dropped to a historic low of 178bp by the end of May this year. Although the spread has widened back a bit, it is still well below the 950bp peak at the beginning of 2003 and the 10 year mean of around 425bp. In terms of levels, we believe there are risks that US HY spreads will continue to rise toward 500bp. In Europe, the risk is that HY spreads move towards the 400 to 450bp range.
In terms of the major government markets, in the absence of any significant change in the macro economic outlook, scope for further falls in yields now looks limited. The US market has moved from pricing no change in rates to fully pricing in a 25bp cut by the Fed. And breakeven inflation rates, particularly in the US, still look a bit low in the face of recent rises in oil and food prices. On the other hand, real yields remain fairly valued even after the recent rally with US real yields still trading at around 2002 levels. In the Euro area, real yields are at their highest levels since 2004.

After graduating in Business Administration at the University of Passau, Germany, in 1994 I gained experience by working as a Market Research Assistant for nearly 3 years in Germany. In 1998, I moved to England and initially worked in Accounts Payable while studying for my translators exam.
